01 · What is this?

What specific problem does an Insurance Fund solve? Why does forced Liquidation create a shortfall in the first place?

A forced liquidation executes by having the system sell (or buy back) the losing position at market price, but during sharp volatility the actual execution price often ends up worse than the theoretical "bankruptcy price" — the level at which Margin hits exactly zero — because a market order slips against a thin Order Book. By the time the sell order fully executes, price may already be lower than expected. The gap between "the price the position should have closed at" and "the price it actually closed at" is the shortfall. In theory that trader should cover it, but their margin has already hit zero, so there's nothing left to pay with.

If nobody covers that shortfall, the only remaining option is to make the counterparty — the profitable side of the same trade — absorb the loss, a mechanism called Auto-Deleveraging (ADL), which forcibly closes profitable positions early and claws back part of the profit they were owed. The Insurance Fund exists precisely to cover that shortfall from the exchange's own reserves before it comes to that, so profitable traders can receive their full profit.

02 · Why does it exist?

How does an Insurance Fund's balance actually accumulate?

An Insurance Fund's primary source of funding is the "better than expected" side of forced liquidations. When the system executes a forced Liquidation and the actual execution price ends up more favorable than the bankruptcy price — meaning the shortfall is actually negative, and there's surplus left over — that extra difference flows into the insurance fund rather than being returned to the liquidated trader. Accumulated over time, this pool grows as normal market fluctuations produce a mix of favorable and unfavorable liquidation outcomes.

Beyond that, some exchanges also seed or top up the insurance fund with their own capital, particularly after the fund has been heavily depleted by extreme market conditions, in order to maintain market confidence in this safety mechanism. An insurance fund's size and growth rate, in a sense, also reflect how efficiently an exchange's risk engine executes — if liquidations mostly close near the bankruptcy price, the fund grows steadily; if liquidations regularly close significantly worse than the bankruptcy price, the fund gets steadily eroded instead.

03 · How does it affect your decisions?

Can an Insurance Fund really absorb unlimited shortfall? What happens if the fund itself runs dry?

An Insurance Fund isn't unlimited — no matter how large it is, there's a ceiling, and under extreme conditions it genuinely can be depleted rapidly, or entirely. During a Liquidation cascade on October 10–11, 2025, over $19 billion in leveraged positions were forcibly liquidated within a few short hours. That move triggered auto-deleveraging on two platforms, Hyperliquid and Lighter, while a third platform, dYdX, went offline for nearly eight hours under system load — widely regarded as the most severe real-world stress test crypto's exchange insurance fund mechanisms have ever faced.

If an insurance fund genuinely runs dry and can no longer absorb shortfall, the exchange triggers the auto-deleveraging mechanism described earlier, forcibly closing part of the profitable side's positions to fill the gap. 04 · What should you do?

How should the average trader actually think about an Insurance Fund, and what use is it for judgment?

For most traders, an Insurance Fund isn't something you actively interact with — it's a risk indicator worth adding to the checklist when choosing an exchange. Points worth watching include: whether the exchange publishes the insurance fund's live balance and historical trend (not just a single current figure), whether that trend has dropped sharply during specific extreme events and how it was replenished afterward. Exchanges with higher transparency on this front generally signal a greater willingness to accept outside scrutiny.

A more direct personal risk-management principle: an insurance fund's existence protects you from "the shortfall being passed onto you if your position gets liquidated," but it never protects you from "your position getting liquidated in the first place." In other words, an insurance fund keeps systemic risk from spiraling out of control, but it can't substitute for your own responsibility of controlling Leverage and keeping enough Margin buffer — these are two entirely different layers of risk, and knowing an insurance fund exists is no reason to relax your own leveraged position management.
